ESOP Exit Tax Surprise? Section 54F Reinvestment Urgent India, ESOP sale LTCG + 2/3-year reinvestment window.
ESOP exercised + sold at IPO/M&A/secondary. LTCG materially higher than expected. Section 54F reinvestment in residential property can exempt the gain. 2-year purchase OR 3-year construction window from sale date. Must act within windows + deposit in Capital Gain Account Scheme (CGAS) if investment delayed. Urgent planning needed if large exit. Here's the complete playbook.

/ The ESOP exit tax reality
What founders / employees face.
- ESOP sale = sale of long-term capital asset (if held > 12 months listed / 24 months unlisted).
- LTCG = sale price - (exercise price + perquisite value already taxed at Section 17(2) exercise).
- Rate: Section 112A 12.5% for listed equity (post Finance Act 2024). Section 112 for unlisted + specific rates.
- Material tax exposure on large exits (INR 5-100 crore+ typical for Series B/C IPO exit).
- Section 54F reinvestment can EXEMPT the LTCG if NET CONSIDERATION invested in ONE residential property.
/ Section 54F conditions recap
The strict rules.
- Available to individual + HUF only.
- LTCG on sale of ANY long-term asset EXCEPT residential property.
- Full exemption if NET CONSIDERATION (not just gain) invested in ONE residential property in India within:
- — 1 year back from sale OR
- — 2 years forward (purchase) OR
- — 3 years forward (construction).
- Taxpayer must NOT own more than ONE residential property on date of sale (other than target).
- New residential property NOT sold within 3 years (clawback).
- Only ONE reinvestment property allowed (not multiple).
- Property must be in INDIA (not foreign).
- Must be residential (not commercial / land).
/ Capital Gain Account Scheme (CGAS)
If actual investment delayed.
- If actual property purchase/construction not completed by due date of ITR filing for FY of sale: must deposit net consideration in CGAS by 31 July of ITR year.
- CGAS = specific scheduled bank account - deposit specifically for Section 54F reinvestment.
- Deposited amount counts as 'invested' for exemption claim.
- CGAS deposit must be utilised for actual property purchase/construction within 2/3 year window from original sale date.
- If unused: exemption clawed back + deemed capital gain in year of lapse of window.
/ Section 54F + Section 54EC combination
For large exits.
- Large ESOP exit (INR 1 crore+ LTCG): combination optimises.
- Section 54EC INR 50 lakh in bonds (REC/NHAI/PFC/IRFC) within 6 months - specific portion in bonds.
- Section 54F balance consideration in residential property.
- Both exemptions claimed simultaneously.
- Example: INR 2 crore LTCG → INR 50 lakh in 54EC + INR 1.5 crore in 54F residential property = full exemption possible.
